The PS3 will play back any height divisible by 2 (which is required for 4:2:0 video anyway).  There are no mod8 or mod16 restrictions on height.

I've considered this myself, but can't make it work money-wise.  After ripping, indexing and demuxing, transcoding audio, avi scripting, encoding, muxing, and testing, it takes at least an hour per movie to do it right with a fast machine.  But if I were to charge only minimum wage and ask for $6-7 per movie, that's only a little cheaper than what iTunes charges, and there are software packages that most people can buy for only $40-50 that do DVD to iPod in one click (the quality is ass, but most people can't tell on an iPod-sized screen).

So I just can't make it worth my while or anyone else's.  Still, if you find a way to make it work for you, good luck.

From what I understand, these formats can be played on PS3:

 - MP4 (H.264 + AAC)
 - AAC bitrate max ???k
- MP4 files video must be "mod 16" (divisible by 16) for H and W


Another question I have is in regards to AAC and AC3 5.1 playback.  When AAC file sound is being played, does PS3 output this on optical as 5.1 uncompressed PCM or is it down-converted to Stereo PCM?  Same question for AC3.

I've created hundreds of mp4 video files for my PS3, and as long as the height is divisible by 2, they play just fine.  There may be a problem with non-mod16 widths, but I've never tested it.

As to the sound question, I only use HDMI now which always sends 5.1 PCM, but back when I had optical connections the PS3 would stream AC-3 from DivX (avi) files over optical, so it may with m2ts as well.
